How does ACH work?
When you swipe your debit or credit card at a retail checkout counter, you may have noticed this slight pause when the system approves the transaction before proceeding. This is the essential function of a clearing house, the role of an intermediary, clearing and settling payments between participating financial institutions. ACH ensures that your account actually has the money or your credit is available before authorizing a transaction. The Federal Reserve Board, the American Clearing House Association, Visa and other operators act as central clearing facilities for the ACH network. To use ACH, a financial institution must become a member of this network first. The financial institution would then be able to relay batches of payments and debits into it. The ACH system would, in turn, sort the incoming payments and debits from among all the received batches, sending them on to its intended receiving destination. Transactions handled in this manner include direct payroll deposits, debit card payments, automated online bill payments, business transactions and Internet purchases.
This method of payment has been available in the United States for many years now and the majority of banks are capable of processing payments via the ACH system. Since ACH processing is batch-oriented, it does not provide real time authorization of transactions. It acts as the central clearing (settlement and distribution) facility for all nationwide Electronic Fund Transfers among financial banking institutions. Transactions received during the day are collected and stored until a large number has accumulated. These commissioned payments are then sorted by destination and processed in batch. In case of problems, such as insufficient funds, the transaction is not carried out and funds are returned.
